Consolidating your debt with ING Bank or another reliable lender might be a prudent approach in achieving financial stability. Combining multiple debt accounts into one account ensures that you have only one monthly payment to remember. Nonetheless, you should note that consolidating your debt also means that you have to settle on whether you would prefer to have a fixed interest rate or a variable interest rate. In this article, we shall explore the concepts of fixed and variable interest rates to help you identify the most beneficial method for you to use when settling your consolidated debt.

    Understanding Fixed Rates

A fixed interest rate ensures that you pay a specified amount of interest during the tenure of your loan.

    Definition and Characteristics

Under this rate, you will agree on an interest rate with your lender. The percentage will remain fixed throughout the entire loan duration, which may range from one year to five years.

    Advantages: Stable Payments, Predictable Budgeting

The advantage of fixing your interest rate is that it allows you to anticipate future expenses. When you fix your interest rate, your monthly repayment remains consistent for the entire loan period. Thus, you can easily budget for your loan repayments without worrying about any unexpected changes. Consistency in your repayments also helps you keep track of how much money you need to keep in your savings account for banking purposes.

Disadvantages: Higher Interest Rates, Limited Additional Payments

Although a fixed interest rate ensures consistency, it may also limit your ability to pay off your loan quickly. The disadvantage is that the fixed interest rate does not change with variations in the national cash rate. Hence, if the central bank lowers its cash rate, you will still incur higher interest rates compared to those charged to customers using variable interest rates. In addition, the fixed rate may limit the extent to which you make additional payments to offset your loans.

    Understanding Variable Rates

Unlike fixed interest rates, variable interest rates vary throughout the loan tenure depending on the national cash rate.

    Definition and Characteristics

When you agree on a variable interest rate, your lending institution may increase or decrease the interest rate according to national cash rate variations. The interest rate depends on several factors, including your lender’s financing cost and other monetary policy requirements.

    Advantages: Reduced Monthly Payment, Savings

A variable interest rate gives you some financial freedom. For instance, if the national cash rate is low, then you may incur minimal interest charges and low monthly repayments. You may also be allowed to make additional repayments at no extra cost since there is no penalty fee for early repayment. Therefore, you can allocate your surplus funds towards paying off your debts faster.

Disadvantages: Higher Interest, Fluctuating Monthly Payments

On the other hand, if the national cash rate is high, then you may incur relatively high interest charges and monthly repayments. You must ensure that your budget accommodates the highest interest rate possible to guarantee timely repayments. Failure to repay the loan could result in penalties and interest charges.

    All in All

Deciding whether to use a fixed interest rate or variable interest rate depends on your financial circumstances and willingness to assume risk. While a fixed interest rate guarantees you consistency, you are guaranteed high interest charges if the cash rate falls below the interest rate set.

In contrast, a variable interest rate allows you to benefit from low interest rates and make additional payments. Nevertheless, you should ensure that you do not incur penalties by failing to repay the loan within the stipulated period.
